The reimbursement rates that private insurers pay to physicians are closely linked to those set by Medicare, despite the well-known limitations of Medicare's fee schedule. We ask to what extent this relationship reflects the use of Medicare's relative price menu as a benchmark, in order to reduce transaction costs in an otherwise complex pricing environment. We analyze 71 million claims from a large private insurer, which represent $6.3 billion in spending over three years. Using two empirical approaches, we estimate that 75 percent of services, accounting for 65 percent of dollars, are benchmarked to Medicare's relative prices. The Medicare-benchmarked share is higher for services provided by small physician groups. It is lower for capital-intensive treatment categories, for which Medicare's average-cost reimbursements deviate most from marginal cost pricing. When the insurer deviates from Medicare's relative prices, these deviations are consistent with adjusting towards the marginal costs of treatment. Our results suggest that providers and private insurers coordinate around Medicare's menu of relative payments for simplicity, but innovate when the value of doing so is likely highest.

Slowing the increase in Medicare outlays is important; in fact, it is becoming urgent. Medicare's rising costs, particularly when coupled with the projected growth in the number of beneficiaries, threaten the sustainability of the program. As discussed in this book, the Medicare Trustees' warn that even their unrealistically constrained estimate of Part B spending growth will still significantly out pace growth in the U.S. economy. Thus, Part B and total Medicare spending growth will continue to put pressure on the federal budget. However, that pressure puts other national priorities, such as homeland security and education, at risk. This book examines the Medicare law that specifies a formula for calculating the annual update in payments for physicians' services. The concern of many members regarding the impact of potential payment reductions on patients' access to services is looked at as well.

Although Medicare is a national program, it adjusts fee-for-service payments according to the geographic location of a practice. While there is widespread agreement about the importance of providing accurate payments to providers, there is disagreement about how best to adjust payment based on geographic location. At the request of Congress and the Department of Health and Human Services (HHS), the Institute of Medicine (IOM) examined ways to improve the accuracy of data sources and methods used for making the geographic adjustments to payments. The IOM recommends an integrated approach that includes moving to a single source of wage and benefits data; changing to one set of payment areas; and expanding the range of occupations included in the index calculations. The first of two reports, Geographic Adjustment in Medicare Payment: Phase I: Improving Accuracy, assesses existing practices in regards to accuracy, criteria consistency, evidence for adjustment, sound rationale, transparency, and separate policy adjustments to reform the current payment system. Adopting the recommendations outlined in this report will mean a change in the way that the indexes are calculated, and will require a combination of legislative, rule-making, and administrative actions, as well as a period of public comment. Geographic Adjustment in Medicare Payment will inform the work of government agencies such as HHS, the Centers for Medicare and Medicaid Services, congressional members and staff, the health care industry, national professional organizations and state medical and nursing societies, and Medicare advocacy groups.
