Reforms that promote economic growth have also an impact on the distribution of capital and income. I consider the effect of a rise in the elasticity of substitution between capital and labor and understand it as liberalization. To evaluate its effects, the normalized CES functions by Klump and de La Grandville (2000) are introduced. A rise in the elasticity of substitution may have an immediate impact on wages. Dynamic effects are studied in the Ramsey model with heterogenous agents by Caselli and Ventura (2000). The existence of a trade-off between growth and equality in liberalizing the economy depends crucially on the choice of the point of normalization. Inequality tends to increase, if an initially low economic flexibility is combined with a high share of capital income, high risk aversion or a wage rate close to the subsistence level. While inequality in a liberalized economy may be higher in the long-term, increases in absolute poverty are compensated quickly.

In this book, a model of long-term interrelationships between income distribution, population growth and economic development is developed and estimated from data for 54 countries. The results indicate that a reduction of income inequality leads to lower fertility and mortality, to improvedbasic needs satisfaction, and to lower labour force participation of young and old males and of females in Asia and Africa. The effect of income distribution on saving and consumption is found to be negligible. These outcomes suggest that family planning and health policies in LDCs will show better results when they are supplemented with policies aimed at makingthe poor benefit from economic growth. As regards development policy, the results indicate that a reduction of income inequality does not impair the formation of physical capital, but enhances the formation of human capital and lowers the growth rate of the labour force.

It is commonly agreed that economic policies, including budgetary policies, can have potentially strong distributional effects. Traditional economic analysis held that economic policies affected the income distribution primarily through their impact on the rate of growth. More recently, it has come to be recognized that qualitative aspects of economic growth are probably more important than the rate of growth itself. While recent research has confirmed the potential role of expenditure policies as a redistributive tool, it has also shown that redistribution does not necessarily have to come at the expense of economic growth and efficiency. Although there are substantial analytical and technical problems to be faced in the design of equitable and cost-effective public expenditure programs, unfavorable distributional outcomes of these programs can usually be traced more to political and institutional pressures than to purely technical factors.
