During the early 1980s, Israel's inflation rate rose to almost 500% per year—one of the highest inflation rates in the developed world. In 1985, the Israeli government implemented a program that immediately reduced inflation to 15%-20%, where it remained for the rest of the decade. How did the economy deal with these major changes so rapidly and successfully? This paper focuses on the output costs of disinflation. A model of inflation with both forward and backward elements seems to characterize reality. Such an inflation model is estimated using data for industrial countries, and the output costs of a disinflation path are calculated, first analytically in a simple theoretical model, then by simulation of a global, multi-region empirical model. The credibility of a preannounced path for money consistent with the lowest output loss is considered. This paper makes three contributions to the supply-side theory of the real effects of exchange-rate-based disinflation: First, the empirical relevance of the supply-side hypothesis has been questioned on the grounds of its reliance on the assumption that purchases of investment goods are subject to a cash-in-advance constraint. This paper replaces this assumption with a more realistic one that assigns money the role of facilitating firms' transactions (such as sales and payments to factor inputs). A formal correspondence is shown to exist between the model proposed in this paper and the one in which investment is a cash good. Second, the implications of the supply-side hypothesis are derived under much weaker restrictions on preferences, technologies, and initial conditions than in existing studies. Third, equilibrium dynamics are characterized without resorting to linear approximation techniques, which are invalid in the context of the theoretical framework used in the literature on exchange-rate-based stabilization, namely, small open economy models with a constant subjective rate of discount and an exogenous world real interest rate.

In light of the persistence of moderate inflation in many transition economies, this paper analyzes whether inflation resulted from insufficiently tight financial policies and wage pressures or from the protracted adjustment of relative prices. Using a new database for 21 countries, the effect of relative price variability on inflation is estimated within a framework controlling for nominal and real shocks. Money and wage growth were the most important determinants of inflation; relative price variability had a sizable effect at high inflation during initial liberalization and a small effect at moderate inflation. Cost recovery may contribute to variability, particularly in the advanced stages of the transition.
