We examine a little explored and yet important aspect of the poor productivity in Brazil: the performance of the service sector. The characteristics of the services sector in Brazil are well known - the sector is composed mainly of small, underfunded, poorly equipped and poorly managed firms, competition is weak in several segments, and services quality and availability are limited, while prices are generally high. We show evidences that the meagre long-term performance of the services sector is a key factor explaining the poor aggregate productivity and manufacturing competitiveness in Brazil. The reasons for that are twofold. First, Brazil is experiencing a profound structural transformation in favor of the services sector mainly at the expense of the manufacturing sector to the point that the shares of services in output and in employment have become unusually high by emerging market standards. Second, manufacturing firms in Brazil are increasingly outsourcing all types of services to the point where the share of services in total costs have become comparable to that of advanced economies.

There is a global trend toward more production, use, and sale of services by manufacturing firms. This phenomenon is known as the servicification of manufacturing. Services inputs as well as services activities within manufacturing firms account for over half of the value of manufacturing exports. This paper uses a unique firm-level data set to analyze the link between servicification and productivity in Turkey. Although servicification has the potential to boost firm performance, the opposite appears to be the case in Turkey: manufacturing firms with service affiliates tend to be less productive. The type of services produced matters. For instance, firms that have post-manufacturing (transport and distribution) service affiliates are particularly less productive. Regulatory restrictions in services are explored as an explanatory factor. Productivity gaps appear in the same areas where services are more restricted, such as in post-manufacturing services.

Recent empirical studies document that the level of resource misallocation in the service sector is significantly higher than in the manufacturing sector. We quantify the importance of this difference and study its sources. Conservative estimates for Portugal (2008) show that closing this gap, by reducing misallocation in the service sector to manufacturing levels, would boost aggregate gross output by around 12 percent and aggregate value added by around 31 percent. Differences in the effect and size of productivity shocks explain most of the gap in misallocation between manufacturing and services, while the remainder is explained by differences in firm productivity and age distribution. We interpret these results as stemming mainly from higher output price rigidity, greater labor adjustment costs and more informality in the service sector.
