When foreign aid undermines institutions, countries can become aid-dependent - even if donors and recipients have the best intentions.When foreign aid undermines institutional development, aid recipients can exhibit the symptoms of aid dependence - benefiting from aid in the short term but damaged by it in the long term. Azam, Devarajan, and O'Connell find that one equilibrium outcome can be high aid and weak institutions, even when donors and recipients fully anticipate aid's effects on institutional development, but don't take the drastic steps needed to put the country on the path to independence.Another equilibrium outcome can be low aid and strong institutions. Their model encompasses such diverse experiences as those of Tanzania and the Republic of Korea. When the development community ignores aid's effect on institutions, the outcome depends greatly on initial conditions. Where institutions are initially weak (as in many Sub-Saharan African countries at independence), institutional capacity collapses and foreign aid eventually finances the whole public budget. Where they are initially stronger, the result can be close to the institutions-sensitive equilibrium. The results suggest that, even for countries with similar per capita incomes, the foreign aid strategy should be designed to suit the country's institutional capacity. In some cases a short-term reduction in aid may increase a country's chances of graduating from aid.This paper - a product of Public Economics, Development Research Group - is part of a larger effort in the group to study the effects of foreign aid on the public sector.

“Development Without Aid” opens up perspectives about foreign aid to the world’s poorest countries. Growing up in Malawi the author developed a sense of the limitations of foreign assistance and from this evolves a critique of foreign aid as an alien resource unable to provide the dynamism that could propel the poorest countries out of poverty. The book aims to help move the discussion beyond foreign aid. It examines the rapid growth of the world’s diasporas as a quasi-indigenous resource of increasing strength in terms of both financial and human capital, and considers how far such a resource might supersede aid. It uses extensive research findings to explore the possibilities for a resumption of sovereignty by poor states, especially in Africa, over their own development with the assistance of the world’s diasporas.

This paper examines the revenue response to inflows of foreign aid in 107 countries during the period 1970–2000, In particular, it investigates whether the impact of aid on the revenue effort depends on the composition of aid (grants vis-à-vis loans). The results indicate that while concessional loans are associated with higher domestic revenue mobilization, the opposite is true of grants. On average, the dampening effect of grants on the revenue effort is modest. However, for those countries plagued by high levels of corruption, our results suggest that the decline in revenues completely offsets the increase in grants. The results are robust to various specifications.

Some may dispute the effectiveness of aid. But few would disagree that aid delivered to the right source and in the right way can help poor and fragile countries develop. It can be a catalyst, but not a driver of development. Aid now operates in an arena with new players, such as middle-income countries, private philanthropists, and the business community; new challenges presented by fragile states, capacity development, and climate change; and new approaches, including transparency, scaling up, and South-South cooperation. The next High Level Forum on Aid Effectiveness must determine how to organize and deliver aid better in this environment. In 1998 the World Bank published a report entitled "Assessing Aid: What Works, What Doesn't and Why". This report presents the results of an extensive investigation into the effectiveness of development aid. The main message of the text of the report is that development aid helps, but only when there is a good policy environment in the recipient countries, that is when there is sound macroeconomic management and when robust government institutions exist. It stresses that it is a myth to think that good policies can be bought by giving development aid: giving aid conditional on policy reforms does not lead to improved economic policies. The conclusion of the World Bank report is that aid flows should be directed only to countries with sound policies and that it should be focused more on supporting governments in reforming entire sectors, rather than on specific development projects. The "Assessing Aid" report has led to heated debates, both among academics and policy-makers, about development aid and aid policies. Many have questioned the methodology used, the results and the policy conclusions of the report. This book aims to contribute to the ongoing discussion about the future of development aid. In particular, it re-examines a number of issues that are crucial to the analysis and to the conclusions of the World Bank report. This paper highlights the macro and microeconomic challenges associated with success of the effort to mobilize 0.7 percent of GNP for official development assistance (ODA). To promote achievement of the Millennium Development Goals, enhanced ODA must be as productive as possible. In weighing the distribution of enhanced ODA among countries, the paper emphasizes the need to limit potentially adverse “real transfer effects.” It recommends a multi-pronged approach to ODA that includes, inter alia, in addition to direct bilateral transfers, enhanced use of trust funds and the financing of global public goods.
