This book investigates how development institutions created and promoted marketized development financial instruments to increase the speed and scope of assistance by leveraging private financial markets for development objectives. To attract private investors, donor governments agreed to bear the risk in these new instruments in order to mobilize investment during times of political crisis. In particular, this book contends that Germany’s KfW played an outsized role in the development of these new financial instruments, particularly in microfinance banks and structured funds, as KfW’s unique institutional attributes and strong political support from the German government at critical junctures fostered financial innovation. Using over 70 interviews and a cache of newly released archival materials, this books documents how KfW and other development institutions created and promoted these marketized development financial instruments, and how they have become a pillar of modern development policy.

The purpose of the measurement of the social cost of subsidised development finance institutions (DFIs) is to see if the social benefit exceeds the social cost. In most cases, it is so expensive to measure social benefits that a full-blown social cost-benefit analysis cannot be done. The measurement of social costs, however, is not as expensive, and it can inform choices of how to spend public funds. This paper presents two measures of social cost. The first is the Subsidy Dependence Index (SDI) that can measure social cost in short time frames. The second measure is the net present cost of society (NPCS), which can measure social cost in any time frame. Both the SDI and the NPCS model shift the emphasis from prices paid to opportunity costs.

The 1980s have witnessed the mass migration of developing countries and the erstwhile socialist nations to market-based economic systems. The reality is that limited finance has been a formidable barrier to these countries' growth and development. Moreover, they need to rely on their internal sources as external funds are not easily forthcoming. This book identifies four sources of internal finance--tax policies, capital markets, specialized financial institutions (such as development banks), and privatization of the public sector. It examines the conceptual foundations, operating and theoretical issues, as well as strategic considerations relating to these sources. In Part I, Kumar surveys and synthesizes theories of economic development and growth. He concludes by pointing out that these theories have ignored the importance of financial factors, i.e. markets and institutions. Part II, which relates to the internal sources of development finance, begins by examining tax policies. The author surveys the conceptual foundations of financial intermediation and then examines the role of capital markets and specialized financial institutions. Finally, the privatization of the public sector is seen as a special case of intermediation. The book clearly identifies the interrelationships among the internal sources of finance.
