A Brookings Institution Press and U.S.-Indonesian Society publication Indonesia has the fourth largest total population and the largest Muslim population of any nation on earth. Indonesia's transition to democracy, thus, is critically important at a time when the West's relationship with much of the Muslim world is problematic and the push for greater democracy worldwide is a U.S. priority. A major impediment to democracy in Indonesia and several other nations is a military establishment that is not financially accountable to civilian leaders and thus nearly impossible to control. This new study examines what is necessary to bring the Indonesian military "on-budget"—what policies are required, what Indonesia can learn from other nations (e.g. China, Turkey),—and what a realistic timetable looks like. More than half of what the Indonesian armed forces spend is believed to come from sources other than the national budget. These sources include a vast array of commercial enterprises, non-profit foundations, cooperatives, and rent-seeking activities. Lex Rieffel, who began doing research in Indonesia in 1968 and has extensive experience in economic development and international finance issues, is impressed by the commitment of Indonesia's new government to reduce the role of the armed forces in the economy and make it a fully professional institution. The concise treatment considers not only the requirements but also the ramifications of success—or failure—in this endeavor and can serve to inform similar efforts in other "democratizing" countries, such as Pakistan and Nigeria.

This study discusses the process of military reform in Indonesia after the fall of Suharto?s New Order regime in 1998. The extent of Indonesia?s progress in this area has been the subject of heated debate, both in Indonesia and in Western capitals. Human rights organizations and critical academics, on the one hand, have argued that the reforms implemented so far have been largely superficial, and that Indonesia?s armed forces remain a highly problematic institution. Foreign proponents of military assistance to Indonesia, on the other hand, have asserted that the military has undergone radical change, as evidenced by its complete extraction from political institutions. This study evaluates the state of military reform eight years after the end of authoritarian rule, pointing to both significant achievements and serious shortcomings. Although the armed forces in the new democratic polity no longer function as the backbone of a powerful centralist regime and have lost many of their previous privileges, the military has been able to protect its core institutional interests by successfully fending off demands to reform the territorial command structure. As the military?s primary source of political influence and off-budget revenue, the persistence of the territorial system has ensured that the Indonesian armed forces have not been fully subordinated to democratic civilian control. This ambiguous transition outcome so far poses difficult challenges to domestic and foreign policymakers, who have to find ways of effectively engaging with the military to drive the reform process forward.This is the twenty-third publication in Policy Studies, a peer-reviewed East-West Center Washington series that presents scholarly analysis of key contemporary domestic and international political, economic, and strategic issues affecting Asia in a policy relevant manner.

Indonesia's gross domestic product growth rate declined significantly after the Asian financial crisis (AFC) of 1997–1998. The country's potential and balance-of-payments growth rates are only about 5.5% and 3%, respectively. One important reason is that the country's industrialization pace declined after the AFC. Today, Indonesia is still exporting many unprocessed natural resources and simple manufactures (not complex products) with a low income elasticity of demand. This report analyzes how Indonesia's manufacturing sector could diversify and upgrade during 2020–2024 and beyond. This is essential if Indonesia is to attain upper middle-income status as soon as possible. Policy makers and the private sector need to collaborate to identify the coordination failures that hamper the discovery of those products that Indonesia could successfully produce and export. These must be complex products with a high income elasticity of demand. The report proposes a number of policies to expedite this process.
