Rising unemployment has become one of the most challenging problems for economic policy in many developed economies over the last fifteen years. In the second half of the 1970s and during the first half of the 1980s the labour market situation worsened dramatically. For the OECD area as a whole, unemployment as a percentage of the civilian labour force went up from 3.3 percent in 1974 to 8.1 percent in 1985. The increase in unemployment rates was even more pronounced for OECD-Europe, where it climbed from 3.3 percent to 10.5 percent in this period. According to search-matching theory, the Beveridge curve slopes downward because vacancies are filled more quickly when unemployment is high. Using monthly panel data for local labour markets in Sweden we find no (or only weak) evidence that high unemployment makes it easier to fill vacancies. Instead, there are few vacancies when unemployment is high because there is a low inflow of new vacancies. We construct a simple model with on-the-job search and show that it is broadly consistent with the cyclical behaviour of stocks and flows in the labour market also without search frictions. In periods of high unemployment, fewer employed job seekers find new jobs and this leads to a smaller inflow of new vacancies.

We show how on-the-job search and the propagation of shocks to the economy are intricately linked. Rising search by employed workers in a boom amplifies the incentives of firms to post vacancies. In turn, more vacancies induce more on-the-job search. By keeping job creation costs low for firms, on-the-job search greatly amplifies shocks. In our baseline calibration, this allows the model to generate fluctuations of unemployment, vacancies, and labor productivity whose magnitudes are close to the data, and leads output to be highly autocorrelated.

This paper studies amplification of productivity shocks in labor markets through on-the-job-search. There is incomplete information about the quality of the employee-firm match which provides persistence in employment relationships and the rationale for on-the-job search. Amplification arises because productivity changes not only affect firms' probability of contacting unemployed workers but also of contacting already employed workers. Since higher productivity raises the value of all matches, even low quality matches become productive enough to survive in expansions. Therefore the measure of workers in low quality matches is greater when productivity is high, implying a higher probability of switching to another match. In other words, firms are more likely to meet employed workers in expansions and those they meet are more likely to accept a firm's job offer because they are more likely to be employed in a low quality match. This introduces strongly procyclical labor market reallocation through procyclical job-to-job transitions. Simulations with a productivity process that is consistent with average labor productivity in the U.S. show that standard deviations for unemployment, vacancies and market tightness (vacancy-unemployment ratio) match the U.S. data. The model also reconciles the presence of endogenous separation with the negative correlation of unemployment and vacancies over business cycle frequencies (i.e. it is consistent with the Beveridge curve).

The Beveridge curve shifted substantially higher in the United States following the start of the COVID pandemic. In 2022, vacancies reached record highs across all sectors while unemployment fell to pre-pandemic lows. At the same time, the pandemic has resulted in severe labor shortages, and we estimate that the labor force was approximately 2 million below trend at the start of 2023. We exploit state-level data in the United States to find that lower immigration, higher excess mortality due to COVID, and falling older-worker labor force participation were associated with larger upward shifts in the Beveridge curve. We also find that states that had a larger employment concentration in contact-intensive sectors had larger upward shifts in their Beveridge curve. While the effect of sectoral reallocation and rehiring has been shown in theoretical models to lift the Beveridge curve, we show that worker shortages also result in an upward shift in the Beveridge curve if they increase the marginal product of labor. This result holds in a search and matching model with on-the-job search, but does not hold without on-the-job search.
