Although the new small and medium enterprises (SME) sector is emerging as one of the driving forces in transition economies, little is known about the conditions behind its successful development or about policies that could facilitate its expansion. This unique book explores the complex relationship between the growth of the SME sector and the current policies and institutional, historical and cultural forces that shape its fate.

This title was first published in 2003. Since the late 1970s there has been considerable interest in the role of small firms in economic development in general and employment generation in particular. Throughout the developed world, governments have introduced a range of measures to encourage small firm growth and development in an attempt to stimulate economic growth, generate employment and foster innovation. Though not all measures have been successful many policies have transferred to the transition economies of Central and Eastern Europe where, since 1989, small firm growth and development has achieved considerable importance in economic restructuring. Accordingly, this volume presents the leading research on the role of small firms in economic development and employment generation in both transition and developed countries. Setting itself in a wider theoretical context, the book also considers the implications for both policy and theory and suggests directions for future research.

Beck, Demirgüç-Kunt, and Levine explore the relationship between the relative size of the small and medium enterprise (SME) sector, economic growth, and poverty using a new database on the share of SME labor in the total manufacturing labor force. Using a sample of 76 countries, they find a strong association between the importance of SMEs and GDP per capita growth. This relationship, however, is not robust to controlling for simultaneity bias. So, while a large SME sector is characteristic of successful economies, the data fail to support the hypothesis that SMEs exert a causal impact on growth. Furthermore, the authors find no evidence that SMEs reduce poverty. Finally, they find qualified evidence that the overall business environment facing both large and small firms--as measured by the ease of firm entry and exit, sound property rights, and contract enforcement--influences economic growth. This paper--a product of Finance, Development Research Group--is part of a larger effort in the group to understand the role of SMEs.
