The last credit and financial crisis has rendered credit risk stress tests a major risk management topic for financial authorities and banks. However, implementing a reasonable stress test with useful results is still considered as difficult and this in turn implies problems of acceptance in the financial industry. One reason for these difficulties seems to be the many degrees of freedom associated with the selection of scenarios. Another reason may be that no “best practice” guidelines do exist. This article gives a survey on credit risk stress tests. We want to clarify important terms and set a formal foundation. Furthermore, we want to distinguish different types of stress tests, their objectives, strengths and weaknesses and explain different methodologies.

Using data from Argentina, Australia, Colombia, El Salvador, Peru, and the United States, we identify three types of threshold effects when assessing the impact of economic activity on nonperforming loans (NPLs). For advanced financial systems showing low NPLs, there is an embedded self-correcting adjustment when NPLs exceed a minimum threshold. For financial systems in emerging markets in Latin America showing higher NPLs, there is instead a magnifying effect once NPLs cross a (higher) threshold. GDP growth apparently affects NPLs only below a certain threshold, which is consistent with observed lower elasticity of credit risk to changes in economic activity in boom periods.

This paper deals with stress tests for credit risk and shows how exploiting the discretion when setting up and implementing a model can drive the results of a quantitative stress test for default probabilities. For this purpose, we employ several variations of a CreditPortfolioView-style model using US data ranging from 2004 to 2016. We show that seemingly only slightly differing specifications can lead to entirely different stress test results - in relative and absolute terms. That said, our findings reveal that the conversion of a shock (i.e., stress event) increases the (non-stress) default probability by 20% to 80% - depending on the stress test model selected. Interestingly, forecasts for non-stress default probabilities are less exposed to model and estimation risk. In addition, the risk horizon over which the stress default probabilities are forecasted and whether we consider mean stress default probabilities or quantiles seem to play only a minor role for the dispersion between the results of the different model specifications. Our findings emphasize the importance of extensive robustness checks for model-based credit risk stress tests.
