This study, completed in April 2024, aims at comprehensively presenting and thoroughly analysing the legal framework governing the definition and implementation of the single monetary policy in the euro area during the first twenty-five years of the Eurosystem’s operation. In this historical context, the focus is on the legal aspects pertaining to the definition and implementation of this single monetary policy since the establishment of the Eurosystem on 1 January 1999 amidst, and in response to, several financial and non-financial crises which erupted in the course of that period (and in particular since 2007, which marked the onset of the Global Financial Crisis). The ultimate goal is to highlight the significant contribution and the importance of the legal framework in shaping the single monetary policy of the Eurosystem, in normal times and at times of stress. The study is structured in two key chapters entitled “The Single Monetary Policy in the Euro Area: Definition and Legal Framework” and “Implementation of the Single Monetary Policy in the Euro Area in Periods of Crises”. The Epilogue (Chapter 3), entitled “Considerations on the Impact of Monetary Policy Decisions on Financial Stability in the Euro Area” discusses the interaction between monetary policy and financial stability, as well as the latest (until April 2024) financial stability conditions in the euro area through the lens of international and EU official reports, taking also into account the (spring 2023) banking turmoil.

This paper responds to some of the questions raised by Willem Buiter in his article 'Alice in Euroland' (CEPR Policy Paper No. 1) relating to the Eurosystem's approach to transparency and accountability. In his paper Willem Buiter makes a number of specific proposals designed to enhance the ECB's transparency and accountability. In his reply, Issing states that monetary policy-makers, like anybody else, have to filter, process and structure relevant information and interpret it on the basis of a coherent frame of reasoning. This is the purpose of adopting a monetary policy strategy that serves as a guide both for internal decision-making and for external communication with the public. Therefore, he argues, transparency and accountability need to be discussed against the background of the stability-oriented monetary policy strategy that the ECB has actually adopted and not as if it were pursuing some other strategy such as direct inflation targeting.

The publication of liquidity forecasts can be understood as part of central banks’ push toward greater transparency regarding monetary policy implementation. However, the advantages of transparency can only be realized if the information provided is accurate and reliable. This paper (1) provides an overview of the international practice of publishing the forecasts; (2) proposes and implements a framework to evaluate the accuracy and reliability of forecasts using the long history of Eurosystem forecasts as a case study; and (3) analyzes the Eurosystem forecast errors to determine the factors influencing forecast quality. A supporting factor for a high-quality forecast is the contemporaneousness of the information used, whereas money market segmentation can weigh on forecast quality.

The Eurosystem, having purposefully expanded its footprint in recent years, confronts a period of loss-making as rising policy rates lift the remuneration of bank reserves while assets churn more slowly. This paper projects the net income of the Eurosystem and its “top-five” national central banks over a ten-year horizon, finding that losses, while large, will be temporary and recoupable. The policy conclusions are fourfold. First, the temporary and recoupable nature of the loss-making obviates any need for capital contributions or indemnities from the state, instead allowing losses to be offset against future net income. Second, it must nonetheless be communicated that fiscal impacts will be material, with annual taxes and transfers of 0.1−0.2 percent of GDP giving way to potentially long interruptions in some cases. Third, more-conservative profit distribution policies in the future steady state could help mitigate the on-off pattern of dividends. Finally and most vitally, loss-making must remain orthogonal to monetary policy decision-making, as indeed it is at the ECB. Ultimately, credibility will rest on performance in delivering on the price stability mandate.
