This paper investigates the effect of export shocks on innovation. On the one hand a positive shock increases market size and therefore innovation incentives for all firms. On the other hand it increases competition as more firms enter the export market. This in turn reduces profits and therefore innovation incentives particularly for firms with low productivity. Overall the positive impact of the export shock on innovation is magnified for high productivity firms, whereas it may negatively affect innovation in low productivity firms. We test this prediction with patent, customs and production data covering all French manufacturing firms. To address potential endogeneity issues, we construct firm-level export proxies which respond to aggregate conditions in a firm's export destinations but are exogenous to firm-level decisions. We show that patenting robustly increases more with export demand for initially more productive firms. This effect is reversed for the least productive firms as the negative competition effect dominates.

We analyze how demand conditions faced by a firm impacts its innovation decisions. To disentangle the direction of causality between innovation and demand conditions, we construct a firm-level export demand shock which responds to aggregate conditions in a firm's export destinations but is exogenous to firm-level decisions. Using exhaustive data covering the French manufacturing sector, we show that French firms respond to exogenous growth shocks in their export destinations by patenting more; and that this response is entirely driven by the subset of initially more productive firms. The patent response arises 3 to 5 years after a demand shock, highlighting the time required to innovate. In contrast, the demand shock raises contemporaneous sales and employment for all firms, without any notable differences between high and low productivity firms. We show that this finding of a skewed innovation response to common demand shocks arises naturally from a model of endogenous innovation and competition with firm heterogeneity. The market size increase drives all firms to innovate more by increasing the innovation rents; yet by inducing more entry and thus more competition, it also discourages innovation by low productivity firms.

This paper examines the effect of innovation on export decision in Chinese high-tech firms during the period of 2005-2007. Using a parametric, instrumental variable approach and a non-parametric matching method, we find that firm-level innovation efforts, measured by R&D spending and new product output, play only a minor role for domestic exporters. Foreign-invested firms dominate the high-tech exports but do not rely on indigenous innovation activities. These results thus confirm prior findings that the success of Chinese high-tech exports does not result from heavy R&D expenditure and technological progress. Moreover, different types of innovation measures show different impacts on the likelihood of exporting. The impacts of innovation on exporting vary widely across industries and Chinese regions.

An important prediction of trade theories is that innovation can improve a country's export performance. Using data on patents granted by the US as a proxy for innovation and data on manufacturing exports from 105 countries over the period 1975-2001, I investigate the extent to which innovation increases the number of products traded (the extensive margin) and the export value of each product (the intensive margin). The empirical results show that (i) innovation has a positive and significant effect on both the extensive and intensive margins. The intensive margin contributes 70 per cent of the effect, and the extensive margin accounts for 30 per cent. (ii) The effect of innovation on exports is stronger for low-income countries than for high-income countries. (iii) More innovative countries export greater quantities and charge higher prices, suggesting that innovation increases the product quality of exports.

There is growing interest in modeling the relationship between innovation and productivity in developing and transition economies due to their attempts to establish knowledge-based economies and to increase business R&D. Our paper investigates whether there is a significant relationship between technological innovation and productivity in the manufacturing sector of Estonia. We use firm-level data for the analysis from two waves of Community Innovation Surveys (CIS3 and CIS4) from 1998-2000 and 2002-2004, which is then combined with financial data about firms from the Estonian Business Register in order to study the effect of innovation at higher leads. We apply a structural model that involves a system of equations on innovation expenditure, innovation outcome and productivity. Our results show that during 1998-2000 only product innovation increased productivity, while in 2002-2004 only process innovation had a positive effect on productivity. This can probably be explained by the different macroeconomic conditions in the two periods.

We build a dynamic and heterogeneous firm-level model that embodies joint decisions to export and innovate and allows both decisions to affect the firm's production growth. We calibrate the model based on Chinese manufacturing firm data from 2005 to 2007 and find that: (1) the industry dynamics are driven by both self-selection and learning-by-exporting mechanisms, in which firms' exports and innovation work in tandem, (2) an increasing tariff causes much a bigger negative impact than an increasing entry cost, and (3) the negative impacts of a trade conflict heavily depend on its severity as well as timing.
