On June 16, the SEC made public new rules intended to increase transparency and reduce conflicts of interest in the credit rating process for fixed-income instruments. The proposal may be most important for what it does not do: The SEC does not plan to forbid the quot;issuer-paysquot; system, in which the rating agencies are paid by the parties whose products are being evaluated. Although the SEC apparently has the power to ban issuer-pays and recognizes that the arrangement creates potential conflicts of interest, the proposed rules address issuer-pays only through a half measure that appears unlikely to be effective.

The SEC's proposal that rating agencies be required to disclose 100% of their ratings actions in a publicly accessible format is a step in the right direction, especially in light of the dominant rating agencies' claims that their issuer-pays business model is justified on the ground that it facilitates public availability of ratings. The Commission should consider further steps, including (1) reduction of rating-dependent regulation - a proposal it took up and has apparently tabled or abandoned; (2) a regime that directly hold rating agencies accountable for their rating quality; and (3) alternatives to the issuer-pays business model. Although it may be the case that conflicts presented by issuer-pays can be managed effectively, as the dominant rating agencies claim, it would be irresponsible for the Commission not to engage in a rigorous and detailed analysis of the pros and cons of this business model, which it possesses the statutory authority to ban outright.

The SEC first incorporated reliance on credit ratings into its rules and regulations in 1975 in connection with how broker-dealers must compute their net capital. In that rule, the SEC specified that a broker-dealer, in computing its net capital, could take a lesser deduction from its net worth as to securities that were rated as having a comparatively low chance of default according to a credit rating of a ¿nationally recognized statistical rating org.¿ (¿NRSRO¿). This report focuses on the implementation of and compliance with the Rating Agency Act and SEC rules. It also assessed the SEC¿s efforts to oversee the NRSROs and to implement the Rating Agency Act¿s accountability, competition, and transparency objectives.

In Aug. 2007, the SEC Staff initiated examinations of 3 credit rating agencies -- Fitch Ratings, Ltd., Moody¿s Investor Services, Inc., and Standard & Poor¿s Ratings Services (S&P) -- to review their role in the recent turmoil in the subprime mortgage-related securities markets. The focus of the examinations was the rating agencies¿ activities in rating subprime residential mortgage-backed securities (RMBS) and collateralized debt obligations (CDOs) linked to subprime residential mortgage-backed securities. The purpose of the examinations was to develop an understanding of the practices of the rating agencies surrounding the rating of RMBS and CDOs. This is a summary report by the SEC¿s staff of the issues identified in those examinations.

They treated customers well and sometimes endured losses in transactions or business deals in order to sustain and nurture their reputations as faithful brokers and “gate-keepers.” This has changed completely . The existing business model among leading participants in today’s capital markets no longer treats customers as valued clients whose trust must be earned and nurtured, but as one-off “counter-parties” to whom no duties are owed and no loyalty is required . The rough and tumble norms of the market-place have replaced the long-standing reputational model in U.S. finance. This book describes the transformation in American finance from the old reputational model to the existing laissez faire model and argues that the change came as a result of three factors: (1) the growth of reliance on regulation rather than reputation as the primary mechanism for protecting customers and (2) the increasing complexity of regulation, which made technical expertise rather than reputation the primary criterion on which customers choose who to do business with in today’s markets; and (3) the rise of the “cult of personality” on Wall Street, which has led to a secular demise in the relevance of companies’ reputations and the concomitant rise of individual “rain-makers” reputation as the basis for premium pricing of financial services. The Law Library presents the complete text of the Oversight of Credit Rating Agencies Registered as Nationally Recognized Statistical Rating Organizations (US Securities and Exchange Commission Regulation) (SEC) (2018 Edition). Updated as of May 29, 2018 The Commission is adopting rules to implement provisions of the Credit Rating Agency Reform Act of 2006 (the "Rating Agency Act"), enacted on September 29, 2006. The Rating Agency Act defines the term "nationally recognized statistical rating organization," provides authority for the Commission to implement registration, recordkeeping, financial reporting, and oversight rules with respect to registered credit rating agencies, and directs the Commission to issue final implementing rules no later than 270 days after its enactment (or by June 26, 2007).
