The first essay (Chapter 1) explores the importance of spatial interactions in an overlapping generation model using an Agent-Based Model (ABM) approach. Incorporating geography into the original Galor-Zeira's model (1993) and allowing heterogeneous agents to interact locally, we show that social interactions play an important role in determining the long-run welfare and wealth distribution. This model shows the impact of endogenous wages and local interactions on agents' decision to invest in human capital. Our simulation reveals that neighborhood interactions lead to changes in the system's steady-state behaviors. In particular different strength of agents' interaction produces different outcomes in terms of the number of educated people and wealth inequality. This might explain persistent inequality in agents' wealth across locations. Policy implications are discussed. The second essay (Chapter 2) introduces the time elements of structural path analysis (SPA). Structural path analysis, which was first introduced by Defourny and Thorbecke (1984), broke down the global multipliers of the social accounting matrix (SAM) into direct influence and total influence. The introduction of time elements into SPA has enabled policymakers to estimate the range of time required for a shock to travel from its origin to its destination. Using the 2008 Indonesian SAM with a focus on the agricultural and manufacturing sectors, this study successfully introduces time into the SPA framework and estimates the possible time range within which a shock from the agricultural and manufacturing sectors will impact different households. The third essay (Chapter 3) explores impacts of monetary policy on the welfare of people in different income groups in Indonesia with a dynamic demand system. In the model, income groups adjust their expenditures shares in response to changes in commodity prices and aggregate expenditure levels. These adjustments are taken to be functions of the rate of change in the flow of financial services, which is affected by the rate of growth of the money supply (M2). Results of model estimation and deterministic numerical simulations conducted with the estimated model suggest that the welfare of the low-income group is affected more by monetary policy than is the welfare of the high-income group.

All observed government policies must pass through a political process. In many macroeconomic settings, the implemented policies affect the economy not only during the current period, but also the future path of the economy. In this dissertation, I investigate policies pertaining to immigration, redistribution, and poverty reduction. In the first chapter, I study how politics jointly determine the economy's redistribution and immigration policies. I develop a dynamic political economy model featuring three groups of voters: skilled workers, unskilled workers, and retirees. The model also features both inter- and intra-generational redistribution, resembling a welfare state. To analyze multi-group political economy equilibria, I extend the class of dynamic political games featuring Subgame-perfect Markov as its equilibrium concept. The analysis allows for strategic voting behavior, where voters may vote for a candidate not directly representing their group. Because the policy preference of the unskilled workers is the most intermediate, other groups may choose to side with this policy choice in order to avoid their least preferred candidate. For the unskilled workers, inequality plays a key role in determining the degree of redistribution. Therefore, immigration ultimately affects the generosity of the welfare state by altering the level of inequality in the economy. The objectives of the second chapter are twofold. First, the chapter tries to understand the relationship between immigration and asset prices. The analysis reveals that the asset price responds positively to immigration. The immigration's influence goes through four channels: increasing saving, increasing marginal product of capital, decreasing marginal cost of investment, and raising population growth rate. After the preceding analysis, I study how different cohorts will harness these benefits through political interactions. This exercise reveals that the young cohort may have a strategic motive to influence the identity of the decisive voter in the next period to ensure the highest return on their savings in retirement. In addition, the model also predicts that the uncertainty in the population growth rate of the immigrants will lower these immigration quotas. The last chapter moves away from international policy arena and focuses domestically on escaping a poverty trap. Prior studies conclude that redistribution is a futile policy against this vicious cycle of poverty. I revisit this line of literature and show contrary to this conclusion that redistribution can help the economy escape the poverty trap. I characterize a necessary sequence of lump-sum taxes and transfers and show that this scheme will move the economy out of the poverty trap in finite time regardless of the economy's initial distribution of wealth. Unfortunately, I also show that neither basic democracy nor dictatorship can take the economy there with this policy scheme. The rationale for this is the following. The proposed escape route from poverty requires an economic input from the richer group. However, the shift in the decisive political influence during the path of development, from the hands of the poor to the hands of the rich, will put an end to this pro-poor policy scheme.

The first paper studies how poor quality of institution, such as corruption in public procurement auction, could hurt welfare. We show how competition effect could improve the cost-efficiency but not the quality of a public procurement auction with corruption. In fact, no incentive mechanism can be efficient in this auction if qualities are non-contractible. An empirical study suggests that increasing the number of bidders does increase the percentage cost efficiency albeit at a decreasing rate and decreases the percentage cost efficiency after it reaches a certain number of bidders. In the second paper, we study how endogeneity between welfare and institutions might make institutional reforms more subtle. We use evidence from an in-depth field study conducted in five districts in Indonesia and build a model that illustrates how initial socioeconomic conditions as well as past institutions generate institutional complexes, including the degree of local capture, local leadership, and participation level. By endogenizing the degree of local capture, we show how cooperation between local leaders and local elites could positively or negatively affect welfare depending on the initial socioeconomic conditions. These institutional complexes that evolve with welfare create self-reinforcing progresses in the long-run. In the context of Indonesia in the post-decentralization period, exogenous shocks, such as an introduction of central government's enforcements on both strengthening local institutions and increasing welfare are needed. In the third paper, we study how economic institutions intertwine with political institutions. A theoretical study of a simple strategic complementary game with private and public information among partially informed agents such as central banks shows that initial fundamentals might give rise to different levels of transparency. An empirical study shows that both economic fundamentals such as the reserve ratio of broad money to foreign exchange reserves and non-economic fundamentals such as an occurrence of crisis and the level of democracy do affect transparency of central banks. We apply this analysis to study the coordination effect of information on the progress towards regional financial integration among East Asian countries. We find that the progress towards regional financial integration might rely more on polity rather than on economic fundamentals.
