The paper uses a new country-level, panel data set to study the effect of public sector wages on corruption. The results show that wage inequality in the public sector is an important determinant of the effectiveness of anti-corruption policies. Increasing the wages of public officials could help reduce corruption in countries with low public sector wage inequality. In countries where public sector wages are highly unequal, however, raising the wages of government employees could increase corruption. These results are robust to a wide range of empirical model specifications, estimation methods, and distributional assumptions. The relation persists when controlling for latent omitted variables, using the share of contracts in the private sector as an instrument for the public-private wage differential. Combining increases in public sector wages with policies affecting the wage distribution could help policy makers design cost-effective programs to reduce corruption in their countries.

Van Rijckeghem’s and Weder’s model of the fair wage hypothesis will be first explained in this paper and then used on a cross-sectional study of 29 countries and on data from within Russia between the years 2001 – 2005. In doing so, Occam’s Razor will be applied by only analysing the effects of wages on corruption, ignoring all historic and institutional aspects of a particular country. The results do not prove the fair wage hypothesis beyond doubt, although some evidence point that satisfactory wages will reduce corruption.

This paper develops and tests two efficiency wage models of corruption in the civil service. Under fair wage models, civil service wages are an important determinant of corruption. Under shirking models, the level of wages is of secondary importance, as potential bribes dwarf wage income. The empirical evidence points to a negative relationship between corruption and wages across developing countries. Tests as to the validity of the two different efficiency wage models are inconclusive.

This paper examines the question of government wage policy as an instrument for improving public sector management and, therefore, the fiscal balance. Evidence from several countries shows that real wage declines have been widely experienced in the public sector in many countries over substantial periods of time. In a model of tax revenue collection under imperfect observability, we investigate the impact of the low and/or declining real government wages on incentives to work and on corruption. We show that public sector output (revenue collection in the paper) could improve with higher wages since it alters the incentive compatible equilibrium and attracts more skilled human capital to flow to the government sector. However, an increase in wages has to be complemented with appropriate monitoring and penalty rates for effective tax administration. The usual prescription of raising the statutory tax rate alone, however, may not increase revenue collection. We show that there is a combination of statutory tax rates and wage policy which maximizes government's net revenues.

High-quality data on state-level inequality and incomes, panel data on corruption convictions, and careful attention to the consequences of including or excluding fixed effects in the panel specification allow us to estimate the impact of income considerations on the decision to undertake corrupt acts. Following efficiency wage arguments, for a given institutional environment the corruptible employee's or official's decision to engage in corruption is affected by relative wages and expected tenure in the public sector, the probability of detection, the cost of fines and jail terms, and the degree of inequality, which indicate diminished prospects facing those convicted of corruption. In US states over 25 years we show that inequality and higher government relative wages significantly and robustly produce less corruption. This reverses other findings of a positive association between inequality and corruption, which we show arises from long-run joint causation by unobserved factors. -- corruption ; rent seeking ; inequality ; Gini coefficient ; efficiency wage ; public sector wages
