The economic causes and consequences of changes in the size of the public sector (especially changes in public expenditure) have fascinated economists from the time of Adam Smith. From the early 1960s, interest has focused particularly on changes in the share of national income devoted to public expenditure. This has exhibited a long-run upward trend since 1945 in almost all OECD countries. Substantial fluctuations over shorter periods have also been observed. Understanding the processes underlying these phenomena is of clear importance for public policy makers, and economists have developed numerous theories attempting to explain them. The major questions of interest are: what 'forces' have been causing the share of public expenditure in GDP to rise over the longer term? Are these forces susceptible to policy? Is the public sector taking an increasing share of 'real' resources? This report synthesizes the findings from several areas of work undertaken to assess what impact public sector employment has had on both the level and structure of employment. It also examines the impact of the public sector as employer on the labor market from two viewpoints: the level and share of public sector employment and the structure of this employment. First, an operational definition of the regular public sector is provided that has been used for collecting and classifying the data. Second, the findings of the regular public sector studies are summarized, e.g., levels, shares, growth rates of public sector employment and its distribution by various characteristics, as well as its relation to expenditure level. Third, the findings of a study on temporary direct job creation are used to illustrate the extent to which these programs can focus on special employment groups. Fourth, the implications of these two sets of findings for altering the aggregate level of employment are considered. Finally, some implications for altering the structure of employment are presented. The present paper takes a fresh theoretical and empirical look into the relationship between Wagner’s law and economic development. It introduces human capital into a classic two-sector model of unbalanced growth. It shows that, as an economy develops, changes in the relative returns to human capital and unskilled labor, as a result of changes to their relative scarcities, could have a significant impact on the size of the government sector, depending in part also on the difference in relative factor intensities between outputs of the private and government sectors. This conjecture is broadly supported by empirical evidence based on a cross-section analysis of a large sample of developed and developing countries.
